Zephyr Protocol v2.0.0: Introducing ZSD Yield to Drive Adoption

As the world of decentralized finance (DeFi) continues to evolve, the need for stable, secure, and innovative financial solutions grows more critical. The Zephyr Protocol, with its Zephyr Stable Dollar (ZSD), has positioned itself as a robust player in the market, but the next chapter in its journey is all about driving adoption and ensuring long-term success. That’s why we are thrilled to announce the upcoming release of Zephyr Protocol v2.0.0, featuring the groundbreaking ZSD Yield Mechanism.

This update is more than just a technical improvement—it’s a strategic move designed to break the "chicken and egg" dilemma faced by all stablecoins. In this article, we’ll dive into what v2.0.0 brings to the table, how the new ZSD Yield Mechanism works, and why these changes are crucial for adoption, utility, and growth in the Zephyr ecosystem.

The Hardfork: Block 360,000 (ETA ~2 Weeks)

The v2.0.0 update will launch with a hardfork at Block 360,000, which is expected to occur in approximately two weeks. This is a critical milestone, so users, miners, and exchanges need to prepare accordingly. This is a required update and includes vital changes that will enable Zephyr Protocol to reach the next level of adoption.

What’s Coming in Zephyr Protocol v2.0.0?

The primary focus of v2.0.0 is the introduction of the ZSD Yield Mechanism—an exciting new feature that allows users to stake their ZSD and receive yield rewards in return. This mechanism provides tangible financial incentives for holding ZSD, making it more competitive in a market dominated by stablecoins offering APY returns.

Block Reward Allocation Changes:

To support the ZSD Yield Mechanism, we’ve restructured the block reward allocation as follows:

  • Miner reward: 75% ➡️ 65%
  • Reserve reward: 20% ➡️ 30%
  • ZSD Yield reward: NA% ➡️ 5% (New)
  • Governance reward: 5% ➡️ 0% (Removed)

This allocation is designed to balance the needs of miners, reserve providers, and ZSD holders, while reinforcing the protocol’s long-term stability and growth.

More on the removal of the governance reward and project funding later!

ZSD Yield Mechanism: How It Works

This system operates similarly to the existing Zephyr Reserve Share (ZRS) model, which has already proven to be successful within the protocol.

At the heart of the Zephyr Protocol v2.0.0 update is the new ZSD Yield Mechanism—a system designed to offer rewards to ZSD holders who stake their stablecoins (in return recieve Zephyr Yield Shares - ZYS), driving increased circulation and wider adoption.

Key Features of the ZSD Yield Mechanism:

  • 5% block reward allocation: This portion of the block reward is converted into ZSD based on the current ZEPH price, adding it to the Yield Reserve.
  • Zephyr Yield Shares (ZYS): ZYS tracks the value of your stake in the Yield Reserve and can be redeemed for ZSD at any time.
  • No lock-up periods: Users can enter or exit the yield program at will, making it flexible and user-friendly.

Let’s break down how this innovative mechanism works:

1. Block Reward Allocation

5% of the total block reward is now allocated to ZSD Yield. This block reward allocation is key to creating the financial incentive for ZYS holders.

2. Minting ZSD and Adding to Yield Reserve

The ZEPH generated from the 5% ZSD Yield block reward is used to mint new ZSD. This newly minted ZSD is then deposited into the Yield Reserve. At the same time, the ZEPH from the block reward is added to the Reserve, which backs the stablecoins minted through the yield process.

In simpler terms:

  • ZEPH block reward ➡️ Used to Auto-Mint ZSD ➡️ ZSD goes into the Yield Reserve
  • ZEPH itself is added to the Reserve for backing of these new stablecoins.

3. Zephyr Yield Share (ZYS)

When you stake your ZSD, you receive Zephyr Yield Shares (ZYS)—a new native asset that represents your share in the ZSD Yield Reserve. ZYS works similarly to Zephyr Reserve Shares (ZRS), but its value is based in ZSD rather than ZEPH.

Because ZYS is priced in ZSD, the value of ZYS can only appreicate over time. Contray to ZRS, as this acts as a leveraged postion in the Djed-based stablecoin protocol. ZRS is priced in ZEPH meaning the dollar value of this can change, and ZRS's value in ZEPH can depreicate if the underlying price of ZEPH falls significantly over and above the effects of the Reserve reward and conversion fees.

ZYS can be redeemed for ZSD at any time, with no lock-up periods or restrictions. This ensures that users maintain full control over their funds while benefiting from the yield rewards generated through the block reward allocation.

This also means that there are no direct-to-wallet payouts, value is captured in the appreication of ZYS alone. This has an auto-reinvestment effect for ZYS holders but for those looking to take profits can do so by simply redeeming the equivant portion of their ZYS.

ZYS in priced simply as:

Total ZSD in Yield Reserve / Total ZYS in Circulation

With a starting price of 1.00 ZSD.

Example: Starting at 100,000 ZSD staked for ZYS on day one, there would be 100,000 ZYS minted in return. Over a period of time, 10,000 ZSD will be added to the Yield reserve due to the ZSD Yield Reward; which would result in:

  • ZYS Price = Total ZSD in Yield Reserve / Total ZYS in Circulation
  • ZYS Price = 110,000 ZSD / 100,000 ZYS = 1.10 ZSD

What Determines ZYS Price and thus ZSD Yield Returns

The price of Zephyr Yield Shares (ZYS) is primarily determined by the level of competition for the yield rewards. As more ZYS enters circulation, the rewards are distributed among a larger pool of stakers, which affects ZYS's price appreication and thus returns.

The raw amount of ZSD that gets minted into the Yield Reserve is directly tied to the value of the 5% ZEPH yield reward from the block reward. Essentially, the higher the value of the allocated ZEPH, the more ZSD will be minted from this.

The market will naturally dictate the returns for ZYS based on demand and competition. Crucially, the total competition for ZYS is capped by the amount of ZSD in circulation, which is governed by Zephyr's Djed-based stablecoin protcol level restrictions. No new ZSD—and by extension, no new ZYS—can be minted if the Reserve Ratio falls below 400%.

Historical returns from ZYS appreciation will be available on the upcoming Yield Info page, along with projections for future returns. While we can't predict yield returns with absolute certainty due to the nature of the implementation, we can provide upper and lower ranges based on the known 5% ZEPH block reward allocation. Users can reference these projections and historical data to make informed decisions about their staking and investment strategies.

4. How ZSD Payouts Are Possible

A key question is: How can Zephyr promise ZSD payouts through yield? The answer lies in the dynamic relationship between the ZEPH block reward and ZSD minting.

ZSD payouts are made possible because the yield reward is derived from a fixed percentage of the ZEPH block reward. As ZEPH is generated through mining and the block reward, it is converted into ZSD based on the current market price of ZEPH.

The amount of ZSD minted isn’t fixed in dollar terms, it fluctuates in accordance with ZEPH’s price. This means that although the exact quantity of ZSD generated may vary, the payouts remain proportional to the protocol’s block rewards and ZEPH’s market value.

A higher ZEPH price leads to a higher reserve ratio, allowing for more ZSD to be minted, which in turn can be used to increases competition for yield. Conversely, a lower ZEPH price restricts the amount of ZSD in circulation, reducing competition for the yield.

Although ZEPH’s price influences the system, it plays a secondary role because the mechanisms in place naturally balance the supply of ZSD, ensuring that the returns on staking remain competitive and sustainable, regardless of market fluctuations.

5. Maintaining Stability — Reserve Ratio and Block Reward Logic

While minting ZSD for yield rewards does create new liabilities in the form of new ZSD, this is carefully managed to maintain the Reserve Ratio, which defines the total value of ZEPH backing all circulating ZSD.

Reserve Ratio = Assets (ZEPH in Reserve) / Liabilities (Total ZSD in circulation)

To maintain stability, the system is designed with a 7:1 ratio—for every unit of new ZSD created as a yield reward, seven units of ZEPH are added to the Reserve to back these new liabilities. 35% of the block reward (30% Reserve reward + 5% ZSD Yield reward) is added as new assets, while 5% of this value is coverted to ZSD resulting in new liabilties.

This balance ensures that the Reserve Ratio remains healthy and stable, naturally normalizing around 700%. This resilience is key to ensuring the long-term success and security of the protocol.

By offering attractive yields, maintaining the stability of the Reserve Ratio, and ensuring ZSD payouts remain proportional to the block rewards, the ZSD Yield Mechanism provides a powerful tool for driving adoption as a stable store of value.

Why ZSD Yield? The Path to Adoption

At its core, the ZSD Yield Mechanism addresses a fundamental challenge in stablecoin adoption—how to create value and incentives for users to hold and use the coin. While ZSD is already decentralized, private, and stable, simply being a solid store of value isn't enough in today’s competitive market.

Stablecoin adoption has three key pillars:

  1. Being a store of stable value — which ZSD already achieves, but is being improved upon this update.
  2. Ensuring trading liquidity and value movement across platforms.
  3. Supporting online and real-world payments - by integrating with payment processors.

Our vision includes tackling these pillars in order, and excelling as a stable store of value is critical for any stablecoin protocol. Our grand vision includes ZSD pairs on exchanges for trading and movement of funds as well as intergrating with payment processors. The "chicken and egg" problem arises with this grand vision, as we need to ensure that ZSD is impossible to ignore and make platforms intergrating Zephyr very attractive. More on this below!

ZSD already excels as a store of stable value. It has been stress-tested and proven to be decentralized, private, and most importantly, stable. Those who have minted ZSD to date have clearly found it to be a solid solution for this purpose. And are holding ZSD for this express purpose. However, as mentioned in the article, superior tech alone isn't enough to drive broader adoption beyond our early adopters.

The next market segment we're targeting requires more than just stability... Inflation erodes the concept of "stable value," simply holding a stablecoin seems to be not attractive enough. This is why we're so focused on launching ZSD Yield - which allows us to compete directly with lending platforms that provide APY returns on other stablecoins - the final checkbox remaining to nail the store of value proposition.

This is where "money talks" comes in. ZSD Yield will be the added incentive we need to bring more users into our ecosystem. We are competing with projects that have first-mover advantages, institutional support, and VC backing etc etc. We need to be just that much more attactive.

Tackling the "Chicken and Egg" Problem

One of the biggest barriers to adoption for any stablecoin protocol is a classic "chicken and egg" problem. For ZSD to gain widespread traction over a stable store of value, we need more liquidity, trading pairs, and exchange support. However, exchanges and traders are more likely to get involved if there’s already significant circulation and usage.

This is where ZSD Yield steps in. By offering an attractive financial incentive for holding and staking ZSD, the yield mechanism will drive increased circulation, which, in turn, will make ZSD more appealing to exchanges and liquidity providers to due increased demand. More ZSD in circulation means more use cases, greater liquidity, and ultimately fulfill our grand vision for wide-spread adoption.

The Benefits of ZSD Yield Include:

  • Competing with Lending Platforms: ZSD Yield offers competitive returns, making it a compelling alternative to stablecoins available on lending platforms that offer APY rewards.

  • Offsetting Inflation: Yield returns provide a hedge against inflation, ensuring that ZSD holders can maintain and grow their purchasing power over time.

  • Flexibility and Accessibility: With no lock-up periods, users have full control over their ZYS and can redeem for ZSD at any time.

Removal of Governance Reward

As part of our continued efforts to decentralize the protocol and create a truly community-driven environment, we have made the decision to remove the governance reward from the block reward allocation. This step is aligned with our vision of making Zephyr Protocol more focused on community involvement, ensuring that incentives are more closely tied to the success of ZRS and ZYS holders and the broader ecosystem.

The development team will remain invested in the protocol through active participation in the ZRS and ZYS systems using accrued ZEPH, just like every other community member. This ensures that everyone has a stake in Zephyr’s long-term success.

Additionally, a portion of the the Treasury funds will gradually participate in these mechanisms post-launch to help cover ongoing expenses and future investments, such as marketing and development, without creating undue competition on day one.

In practice, the development team anticipates that the returns generated through participation in these systems will be comparable to the current 5% governance reward. Given that 35% of the block reward is now dedicated to incentive-based staking mechanisms, there is ample opportunity to ensure ongoing development funding and commitments remain steady.

Ultimately, this change is largely designed to enhance community trust and prevent concerns that could arise from governance rewards being equal to the new ZSD Yield rewards. By making this shift, we reinforce our commitments and align ourselves even more closely with the success of the protocol’s users and stakeholders.

The Future of Zephyr Protocol and Final Thoughts

As we look ahead, the introduction of the ZSD Yield Mechanism marks a significant step forward in the adoption and utility of the Zephyr Protocol. With this update, we are providing the tools necessary to drive ZSD circulation, increase liquidity, and position ZSD as a leader in the stablecoin market.
